Gross Margin vs. Markup: Why the Same Price Can Hide a Very Different Profit

A quote can show a healthy markup and still deliver a much lower gross margin than you intended. The difference comes down to one thing: what number you use as the denominator.

Markup is calculated on cost. Gross margin is calculated on selling price. Confuse the two, and your spreadsheet can make a quote look more profitable than it is: before you account for overhead, discounts, or work that falls outside the original scope.

If you approve estimates, project bids, retainers, or service packages, knowing which percentage you’re looking at helps you make a more informed pricing decision.

Gross margin vs. markup: what is the difference?

Markup is gross profit divided by cost. Gross margin is gross profit divided by selling price. They describe the same gross profit from different bases.

• Gross profit = selling price − direct delivery cost
• Markup = gross profit ÷ direct delivery cost
• Gross margin = gross profit ÷ selling price

For example, if a job costs $100 to deliver and you charge $150, your gross profit is $50. That $50 is 50% of cost but only 33.3% of the $150 selling price.

This difference matters when someone says, “We need a 40% return on this job.” Do they mean a 40% markup or a 40% margin? Those are not the same price.

Gross margin also isn’t net profit margin. It does not automatically account for all operating expenses, interest, or taxes. For a fuller explanation, see what gross profit margin means for a service business.

Why does markup make profit look bigger than it is?

Markup uses the smaller cost figure as its base, so the percentage appears larger than the corresponding margin. That can leave a quote below your intended price even when the markup calculation is correct.

Assume a job costs $100 to deliver. Add a 50% markup:

• Cost: $100
• Markup: $50
• Selling price: $150
• Gross profit: $50
• Gross margin: $50 ÷ $150 = 33.3%

The markup is 50%. The gross margin is not.

To earn a 50% gross margin on the same $100 cost, the price must be $200. The $100 gross profit is then half of the $200 selling price. That is a 100% markup.

There is no universal “good” gross margin for every business. The right target depends on your delivery model, overhead, risk, market, and financial goals. The important thing is to know which measure your target refers to.

How do you convert markup to gross margin?

Divide the markup rate by one plus the markup rate. Use decimals in the formula: a 50% markup becomes 0.50 ÷ 1.50, or 33.3%.

The reverse calculation is also useful: markup = gross margin ÷ (1 − gross margin). If you want a 40% margin, the equivalent markup is 0.40 ÷ 0.60, or 66.7%.

The table below uses a constant $100 cost. Each row shows how a markup translates into a selling price and gross margin.

Illustrative arithmetic. Gross margin is gross profit divided by selling price.

For another example, if your direct cost is $100 and you need a 40% gross margin, calculate $100 ÷ (1 − 0.40) = $166.67. Your gross profit is $66.67, and your markup is about 66.7%.

What mistake does this create in service pricing?

A quote can use the wrong base or an incomplete cost estimate, then show a percentage that doesn’t represent the margin the owner intended. In service work, the cost is more than materials or inventory.

Depending on how you define direct delivery costs in your accounts and pricing model, relevant costs may include:

• Delivery labor tied to the work
• Contractors or specialist support
• Job-specific materials, travel, or other expenses
• The expected effort required to deliver the agreed scope

Overhead needs attention too, but keep the categories distinct. Gross margin is typically calculated after direct costs of delivery. General operating overhead may sit below gross profit in your financial statements. Even so, overhead still matters when deciding whether a price supports the whole business.

A spreadsheet can hide the problem if it labels a markup column “margin,” or if its cost estimate omits a delivery task. The quoted percentage may look fine while the actual job leaves less room to cover overhead and support your desired profit.

Underpriced extra work creates a related problem: the original price remains unchanged while delivery cost grows. See how scope creep can reduce retainer margin.

How can you check whether your quote protects margin?

Calculate gross profit first, then divide it by the selling price. This brief check makes the denominator visible.

Say you’re quoting $10,000 and estimate $6,000 in direct delivery costs:

• Gross profit: $10,000 − $6,000 = $4,000
• Gross margin: $4,000 ÷ $10,000 = 40%

Now compare that with applying a 40% markup to the $6,000 cost. That gives you a $8,400 price and $2,400 gross profit. The resulting gross margin is 28.6%, not 40%.

Check that you’re using the right cost basis for the job, and label the percentage clearly as markup or gross margin. This is a focused pricing calculation, not a substitute for reviewing your full financial statements or getting advice that fits your situation.

What should you compare after a price change?

Track gross profit dollars, gross margin percentage, and conversion together. Each measure answers a different question.

A higher price may increase gross profit per sale, but the effect on total results depends on customer response, delivery cost, and the number of sales. A lower price may affect conversion differently. There are no guaranteed outcomes from changing a price. Compare results against a clear baseline, using the same definitions and a relevant time period.

The practical rule is simple: markup is measured on cost; gross margin is measured on selling price. Name the measure you mean, check the denominator, and evaluate the quote against the work you’ll actually deliver.
