Revenue growth should create more gross profit when your delivery model stays healthy. But if you’re winning larger accounts, adding services, or stretching your team, revenue can rise while gross margin slips.
That gap is measurable. For an agency, consultancy, HVAC company, or other service business, the first question is not simply “How do we increase profit margin?” but it’s where did the margin go as the work grew?
A focused gross margin analysis can help you separate a real delivery-cost change from a reporting or classification issue. Here’s a practical way to find the difference.
Why does growing revenue sometimes mean profit down and margin shrinking?
Revenue can grow faster than gross profit when the new work is less profitable to deliver than your existing work. The change may come from customer or service mix, lower realized prices, or extra delivery effort that the original fee didn’t cover.
A larger account, for example, may look valuable by revenue but require additional discounts, senior attention, or support outside the agreement. A new service may bring in sales while its setup and early delivery costs weigh on current results.
Cost pressure can make the gap harder to see. The Federal Reserve’s 2025 Report on Employer Firms, based on its 2024 survey, found that 75% of employer firms cited rising costs as a financial challenge and 56% cited paying operating expenses. Those figures offer context, not a diagnosis of your business. Your own numbers must show what changed. (Federal Reserve Banks, 2025)
If gross profit margin is unfamiliar, start with this guide to gross profit margin for service businesses. The key here is to find the specific point where this year’s margin diverged from last year’s.
Which five leaks show up first?
Look for these five patterns in growing service businesses. For each one, compare the work sold with the work delivered and the cost recorded.
| Leak | Symptom | Check | First response |
|---|---|---|---|
| 1) Discounts to win larger accounts | A new client adds revenue, but the realized rate or account margin is lower than your typical work. | Compare the approved price with the final contract, credits, concessions, and delivery effort. | Review discount approval and check the account’s margin against your target before expanding the offer. |
| 2) Scope expansion inside fixed-fee work | Hours, revisions, support, or deliverables grow while the fee stays fixed. | Compare the agreement with actual work and hours, including extra requests. | Decide whether to return to scope, price the change, or revise the agreement. For a deeper diagnostic, read how scope creep eats into retainer margin. |
| 3) Senior staff pulled into routine delivery | Senior people spend more time on repeatable execution, leaving less time for high-value work. | Review who delivered each account or project and compare the mix with your delivery plan. | Clarify the roles needed for routine work and monitor whether senior involvement is still justified. |
| 4) New-service launch costs booked as delivery cost | An established service line looks less profitable after launch or setup costs are included. | Separate recurring delivery costs from identifiable launch or setup costs in your management view. | Track launch costs separately for analysis, using a consistent policy agreed with your accounting professional. |
| 5) Cost-of-sales misclassification | Gross margin changes after a chart-of-accounts edit, allocation change, or bookkeeping cleanup. | Review how direct delivery costs are classified and whether the same policy was applied in both periods. | Reconcile the comparison on a consistent basis before treating the reported change as an operating loss. |
Classification needs special care. Moving an expense into or out of cost of sales can change reported gross margin without changing cash spent. It may explain some of the apparent movement, but don’t count it as an additional economic leak unless the underlying cost actually changed.
How do you build a margin waterfall?
A margin waterfall starts with last year’s gross margin, applies this year’s revenue, then identifies the changes that explain the gap between the expected and actual result.
- Set a consistent baseline. Use last year’s revenue, cost of sales, gross profit, and gross margin. Confirm that this year’s numbers use the same accounting classifications.
- Apply this year’s revenue to last year’s margin. This estimates the gross profit you would have had if the margin rate had held.
- Compare with actual gross profit. The difference is the amount you need to explain.
- Trace the difference through the work. Check discounts, scope, staffing mix, launch costs, and classification changes. Look by service line, account, and project where records allow.
- Assign each cause once. A classification change can distort reported margin and overlap with other explanations. Don’t assign it a separate point impact unless your reconciled calculation supports that.
A service business generated $1.6 million in revenue at a 42% gross margin, or $672,000 in gross profit. This year, revenue reaches $2 million. At the same margin, gross profit would be $840,000. At an actual 37% margin, it is $740,000: a $100,000 difference from that constant-margin scenario.
In the illustration, four quantified delivery changes account for five percentage points: discounting (−1.5 points), scope expansion (−1 point), senior delivery (−1.5 points), and launch costs (−1 point). Cost classification is investigated separately; it is not assigned another point change because that could double-count or misstate the operating impact. These figures are illustrative, not a benchmark or forecast.
Which leak do you fix first?
Rank the verified causes by dollar impact and effort to address. Start with the biggest recurring gap your team can reasonably change, not necessarily the easiest item to spot.
For example, compare the annualized cost of extra fixed-fee work with the cost of senior delivery time and the impact of discounting. Then check whether the gap affects one account or an entire service line. A recurring issue across many accounts may deserve attention before a larger one-off launch cost.

When is lower margin actually acceptable?
Lower margin can be acceptable when it is a deliberate, bounded investment, for example, to establish a strategic account or build a service capability. It is not a sound strategy when the lower margin is accidental, unmeasured, or permanent.
Before accepting the trade-off, document the business reason, an expected margin floor, who owns the decision, and when you will review it. For a capability-building investment, define what evidence would justify continuing. For a strategic account, track the full delivery burden and any additional value you expect. If the expected benefit does not materialize, revisit the decision.
How do you keep margin visible as you grow?
Build a monthly three-line view with an owner for each number:
- Revenue: finance or the owner confirms what was recorded and which work or accounts drove the change.
- Cost of sales: the delivery lead checks direct costs against the work completed.
- Gross profit: finance calculates revenue minus cost of sales and tracks the resulting gross margin percentage.
Use a consistent classification policy. If you use QuickBooks, Growth Advisor’s Intuit-approved integration provides a way to work from accounting data rather than estimates. For delivery decisions, review the figures alongside account- or service-level detail where available.
The separate overhead review can help you investigate operating expenses after you’ve established whether the pressure is in delivery margin or elsewhere.
Revenue up, margin flat is a signal to investigate, not a conclusion about what went wrong. Build the waterfall, verify the categories, and assign a person to each next check.
